We are having same issue, Project Server 03 is not working with SPS 3.0.
Need an answer or some kind of work around ASAP.

Hello, It is probably to late to me... We have already upgraded to WSS 3.0 and our Project server 2003 stopped creting project subwebs. The other functions run correctly.

What's compatible with different versions of Project Server is something the guys in the microsoft.public.project.server newsgroup will probably know best.
My take on this is that in order for Project Server 2003 to be able to use WSS 2.0 it needs to perform a sync.
I doubt very much that this sync will work with WSS 3.0.

Project Server 2003 is ONLY compatible with WSS 2.0.
Project Server 2007 is ONLY comatible with WSS 3.0, or MOSS 2007 (Same thing kinda)
They are not interchageable or compatible backwards or forwards.

We are experiencing the same problem. We currently running Sharepoint 3.0 with project server 2003. I would like to know if Microsoft has a tool or patch that we can use to integrate the 2. I am dreading upgrading to Project server 2007 as this application is too large for the purpose intended.
Any assistance on this matter would be really appreciated.
